Domestic buying supports smallcap rally despite September market selloff

Smallcap equities have emerged as a bright spot in Indian equity markets during the first six months of the current fiscal year, with strong purchasing by domestic investors offsetting headwinds from global economic concerns. The rally underscores the resilience of India's retail and institutional investor base, which has continued accumulating positions despite heightened volatility in September.

The month of September proved particularly turbulent for Indian markets as a confluence of factors sparked a broad-based selloff. Rising crude oil prices, climbing US bond yields, and accelerating foreign institutional investor exits combined to trigger significant losses. The combination of these pressures resulted in the market capitalization decline of Rs 18.4 trillion during the month, marking one of the sharper monthly contractions in recent times.

Foreign portfolio investors have withdrawn substantial capital from Indian markets amid the global risk-off sentiment, with US Treasury yields climbing to multi-month highs. Higher yields in American debt markets have made dollar-denominated investments more attractive relative to emerging market equities, prompting a reallocation of international funds away from India.

Despite these headwinds, domestic flows have remained a stabilizing force for the smallcap segment. Mutual funds, insurance companies, and other domestic institutional investors have maintained their equity positioning, providing consistent demand that has supported valuations in the broader market. Retail participation through systematic investment plans has also remained steady, suggesting confidence among Indian savers regarding long-term equity market prospects.
