Indonesia's MSCI cliff: Jakarta's trust test

Special Reporting from LSN News, adapted from today's Asia Money Map episode. Watch the video on YouTube.

Indonesia's main stock index lost 16.7% in October, and Reuters said it was heading for its worst month in nearly 18 years. The rupiah is close to its record low and bond yields are near six-year highs. This was not an AI story. It was a trust story, and Southeast Asia's biggest economy now has until June to prove its market can be trusted.

The Jakarta Composite closed October at 5,057, down from 6,071 at the end of September, Indonesia Stock Exchange data show. On Friday it briefly broke below 5,000 before recovering, and it is now down roughly 40% this year. The rupiah closed Friday at about 18,150 per dollar, Bisnis Indonesia reported, close to the record low of 18,190 hit in June.

What lit the fuse

On 15 October, index provider MSCI launched a consultation on moving Indonesia out of emerging market status and into "standalone" status. That is a step below frontier, in a group that includes Lebanon and Zimbabwe, Reuters notes. MSCI cited persistent opacity in shareholding structures, suspected coordinated trading and a lack of evidence of meaningful enforcement. It said investor feedback suggests a downgrade to frontier "would not properly recognize the depth of the market problems."

The market's answer was brutal. The index plunged 11.6% the next day and kept falling on the Monday. Reuters called it Indonesia's deepest two-day selloff on record, a rout of about $82 billion.

Goldman Sachs estimates a full MSCI removal could trigger $5.6 billion of passive outflows, and says active funds benchmarked to these indexes hold more than $8 billion. Foreign investors had already pulled a net $5.1 billion from Indonesian stocks this year by mid-October, Bloomberg reported, on course for a record. The pain has spread beyond shares: Nikkei Asia describes "triple selling" of stocks, government bonds and the rupiah at once. "Our bigger concern is not index-related selling itself," Gary Tan of Allspring Global Investments told Reuters. His worry is the spillover into the currency and bond yields, and from there into the real economy.

Jakarta fights back

The stock exchange halved its daily down limit on share prices to 7%. The regulator, OJK, fined parties linked to alleged manipulation in three companies' shares a total of 2.1 trillion rupiah. Share buybacks without a shareholder vote have been extended to June 2027. And from Monday, 2 November, the exchange will drop stocks with highly concentrated ownership from its main index; 80 companies were on that list, Reuters reported.

This is not a regional exodus. On Friday, Malaysia's ringgit hit its strongest level since early September, and the Korean won headed for a fourth straight monthly gain, Reuters reported. In September, Vietnam joined FTSE Russell's emerging market benchmark. Capital is not leaving Southeast Asia. It is choosing where to sit, and right now it is not choosing Jakarta.

Our read: a governance tax paid in rupiah

Index providers have become the region's toughest regulators. MSCI is not judging Indonesia's growth or its nickel. It is judging whether a foreign investor can see who really owns a company and trust the price on the screen. That is a governance bill, not an economic one, but it is landing on the currency and on the government's borrowing costs. Fitch already moved Indonesia's rating outlook to negative in March, and a Fitch analyst warned that external pressure could raise borrowing costs and erode external buffers.

What to watch: Monday's index reshuffle and whether foreign selling slows, any interim update from MSCI during the consultation, and whether the rupiah holds above its June record low. Feedback to MSCI closes on 30 April, and its decision is due by 30 June 2027.

The verdict: Indonesia's problem is not its economy. It is credibility. Rules on paper have not convinced MSCI; enforcement will. As Goldman Sachs strategists put it, "The burden of proof has shifted." Jakarta has eight months to show its reforms are working, not just announced. Until then, the discount on Indonesia is a governance tax, and the bill is paid in rupiah.
