Japan's 2% moment: the BOJ's pause that isn't a pause

The Bank of Japan is expected to hold at 1.25% but signal that underlying inflation has roughly reached its 2% target. That turns a pause into a pivot, and slowly drains the cheap yen funding Asia has relied on.

Japan's 2% moment: the BOJ's pause that isn't a pause

The Bank of Japan is widely expected to hold its policy rate at 1.25% as its two-day meeting ends on Friday. But the hold is not the story. The story is what comes after it, and what Japan's turn means for money across Asia.

Reuters reports the BOJ is set to keep rates steady but stress its focus on preventing underlying inflation from overshooting its 2% target. In its quarterly outlook report, the bank is likely to signal that underlying inflation has roughly achieved that target, people familiar with the matter told Reuters. The bank raised rates in June and again in September, taking its benchmark to the highest level in 31 years.

Why one phrase matters

A declaration that 2% has been reached changes the bank's job. Former BOJ official Nobuyasu Atago told Reuters that such a declaration would be “a show of resolve” that the bank “won't tolerate any further overshoot in inflation.” Kazuo Momma of Mizuho Research Institute, also a former BOJ executive, went further: “the BOJ is essentially telling markets it will hike rates once a quarter.” He predicts hikes in December and March.

The market is already leaning that way. Traders price roughly a 73% chance of a December hike, according to investingLive. In a Reuters poll of 78 economists, 69% expect the rate to reach 1.5% this quarter. Most analysts see the cycle ending somewhere between 1.75% and 2%.

The pressure behind it is real. Reuters reports that core consumer inflation in Japan exceeded the 2% target in September for the first time in nine months, as high fuel costs from the prolonged Middle East conflict blunt the impact of government fuel subsidies. Brent crude was trading near $115 a barrel early on Friday, ABC News reported, and the yen was at about 157.9 per dollar late on Thursday, according to AFP. A weak yen makes every barrel of imported oil more expensive in Tokyo.

A divided board and a watchful bond market

Two board members opposed the September hike, and MUFG has flagged the risk that they dissent and call for a cut, investingLive reports. Board member Hajime Takata could dissent the other way and push for a hike, as he did in July. A board split both ways would show a central bank still arguing about its path.

Japan's 10-year government bond yield sat around 2.83% on Thursday, and the 30-year near 3.88%, Reuters reports. Yuhi Kawano of Mizuho Securities said the market saw the US Federal Reserve's hold as less hawkish than expected, so the need for the BOJ to raise rates at a high pace “seems low.”

The global backdrop is busy. The Fed held this week in a 10-2 vote. On Thursday, official figures showed the US economy grew at a 3.4% annualised pace in the third quarter, and core PCE inflation rose to 3.1%. The European Central Bank also held, and Christine Lagarde said she will step down in February, AFP reports. Alphabet shares fell 12.6%, the company's worst fall since listing, wiping close to $500 billion off its market value, ABC News reported. In Seoul, the Kospi closed down 1.2% on Thursday after Samsung shares fell despite record profits, while Tokyo's Nikkei rose 1.1%.

What Japan's turn means for Asia

LSN's read: for years, cheap yen funding has been part of the region's financial plumbing. A BOJ that hikes once a quarter slowly drains that pool. A firmer yen would ease Japan's own oil bill, and could help Korean and Taiwanese exporters who compete with Japanese firms. But higher Japanese yields also give Japan's large investors a reason to keep more money at home. For economies that rely on foreign inflows, such as India, Indonesia and the Philippines, that is one more source of funding growing scarcer.

What to watch: the wording on underlying inflation in the outlook report, any dissents, and Governor Kazuo Ueda's press conference for a December signal. Then China's official factory survey on Saturday.

Our verdict: Japan's pause is not a pause. It is a pivot, from chasing inflation to policing it. The age of free yen is ending, one quarter at a time, and Asia should plan for it.
