Small finance banks push beyond original scope amid India's persistent credit gap

Small finance banks, established to extend credit to underserved communities and micro-entrepreneurs, have begun exploring business opportunities beyond their foundational mission as they seek to strengthen their financial positions. The strategic shift reflects the sector's evolution following consistent growth over the past decade, during which these institutions have built substantial branch networks across smaller towns and rural areas.

However, the sector faces mounting headwinds. Microfinance portfolios have come under pressure in certain markets, raising concerns about asset quality and repayment capacity among borrowers in economically vulnerable segments. Simultaneously, small finance banks are grappling with the fundamental challenge of constructing sustainable business models that can generate consistent returns while maintaining focus on their original constituency.

The expansion initiatives coincide with a persistent reality: India's credit deficit remains substantial, particularly in semi-urban and rural regions where traditional banks have limited presence. Despite the growth of small finance banks, significant portions of the population continue to lack reliable access to institutional credit, leaving a considerable gap between credit demand and supply.

Industry observers note that while diversification strategies may enhance profitability, they risk diluting the sector's core purpose. Balancing commercial sustainability with the mandate to serve previously excluded populations will determine whether small finance banks can fulfill their dual role as both development-oriented lenders and viable financial institutions.
